What actually happens
A psychiatric ward with a strict no-sleeping policy
Kristen Parker keeps dreaming about Freddy Krueger, and one of those dreams leaves her with a slashed wrist in the real world. Her mother Elaine assumes the worst and admits her to Westin Hills Psychiatric Hospital, where Dr. Neil Gordon looks after her. Kristen is afraid to sleep, so when orderlies come to sedate her, she struggles against them. Nancy Thompson, a new intern who survived Freddy six years earlier, calms Kristen down by reciting his nursery rhyme. Nancy then meets the rest of Neil's patients: Phillip, a sleepwalker, Kincaid, a street-raised tough guy, Jennifer, an aspiring television actress, Will, who uses a wheelchair, Taryn, who is recovering from drug addiction, and Joey, the youngest, who is too traumatized to speak. That night Freddy goes after Kristen again, and she accidentally drags Nancy into the dream with her. The two of them escape, and Kristen explains that since childhood she has been able to drag other people into her dreams.
Within two nights Freddy has killed Phillip and Jennifer. Nancy informs the rest of the group that they are all that remains of the Elm Street kids, the children of the parents who burned Freddy to death years ago. The group tries hypnosis together so they can share a dream and find out what powers they have. It goes badly, because Freddy takes Joey and puts him in a coma outside the dream. The dean is furious and removes Nancy and Neil from their duties. A nun named Sister Mary Helena then explains to Neil that Freddy's mother was Amanda Krueger, a young woman on the hospital staff who was accidentally locked in over the holidays with hundreds of patients. Freddy was born from what they did to her. Her advice is that Freddy can only be stopped by burying his bones properly. Neil and Nancy go to Nancy's father, Officer Don Thompson, to ask where the bones are hidden. Nancy hurries back to the hospital when she hears Kristen has been sedated, and Neil takes Don to help find the bones. Nancy and the others try group hypnosis again to reach Kristen. Freddy kills Taryn and Will during it, while Kristen, Nancy and Kincaid manage to rescue Joey.
A ghost who turns out to be Freddy
The scene people dread most comes near the end. Freddy senses that Don and Neil have found his remains, so he kills Don and leaves Neil unable to move. Nancy sees what looks like the ghost of her father, Don, and goes toward him, but it is Freddy in disguise, and he stabs her. Freddy then turns on Kristen, and Nancy manages to stab him with his own glove. Neil purifies the bones, which kills Freddy, and Nancy dies in Kristen's arms.
The ending, explained
Neil purifies Freddy's bones, and Freddy dies, while Nancy dies in Kristen's arms. A few days later, Neil, Kristen, Kincaid and Joey go to the funeral for Nancy and Don. Neil finds Amanda Krueger's tombstone there and realizes that she and Sister Mary Helena were the same person. Later that night he falls asleep with Kristen's papier-mâché house on the shelf and the Malaysian doll that Nancy gave him close by. The house lights up from the inside, which suggests Freddy is not finished. Neil, Kristen, Kincaid and Joey survive.
